Understanding Bond Current Yield

The current yield of a bond measures the annual income generated by the bond relative to its current market price. Unlike yield to maturity (YTM), which accounts for capital gains or losses realized if held until redemption, current yield focuses purely on annual cash flow return.

Current Yield Formula

The current yield formula is straightforward:

$$\text{Current Yield} = \frac{\text{Annual Coupon Payment}}{\text{Current Market Price}} \times 100\%$$

where the annual coupon payment is calculated as:

$$\text{Annual Coupon Payment} = \text{Par Value} \times \frac{\text{Coupon Rate}}{100}$$

Current Yield vs Coupon Rate vs Yield to Maturity

The relationship between a bond's price and its yields depends on whether it trades at par, discount, or premium:

  • Discount Bond (Market Price < Par Value): Coupon Rate < Current Yield < Yield to Maturity.
  • Par Bond (Market Price = Par Value): Coupon Rate = Current Yield = Yield to Maturity.
  • Premium Bond (Market Price > Par Value): Coupon Rate > Current Yield > Yield to Maturity.

Frequently Asked Questions

What does bond current yield tell an investor?

Current yield shows the annual income return an investor receives based on the bond's current market purchase price, providing a quick snapshot of cash flow efficiency.

How does current yield differ from yield to maturity (YTM)?

Current yield calculates annual income divided by current price without considering the principal payback at maturity. Yield to maturity accounts for coupon income plus capital gain or loss over the remaining lifetime of the bond.

Why does current yield change when market prices change?

Since coupon payments are fixed at issuance, any shift in the market price of the bond inversely affects current yield. When bond prices drop, current yield rises, and vice versa.

Is current yield suitable for zero-coupon bonds?

No. Zero-coupon bonds do not make annual coupon payments, so their current yield is always 0%. Investors in zero-coupon bonds rely on Yield to Maturity to evaluate returns.
